Overview

Fixed Deposits & Recurring Deposits: Traditional Wealth Anchors

Bank Fixed Deposits (FDs) and Recurring Deposits (RDs) remain the bedrock of Indian household savings. While equities deliver growth, term deposits provide capital safety, predictable cash flows, and immediate liquidity for emergency funds and short-term capital goals.

1. Fixed Deposit (FD) vs Recurring Deposit (RD)

Parameter Fixed Deposit (FD) Recurring Deposit (RD)
Investment Mode One-time lump sum investment Regular monthly disciplined installments
Tenure Range 7 days to 10 years 6 months to 10 years
Interest Calculation Compounded quarterly on entire lump sum Compounded quarterly on incremental monthly deposits
Target Audience Retirees with lump sums, proceeds from property sale or bonuses Salaried individuals saving for predictable annual goals (school fees, vacation)
Premature Withdrawal Allowed (typically 0.5% to 1.0% interest rate penalty) Allowed (subject to penalty and interest recalculation for elapsed tenure)

2. The DICGC ₹5 Lakh Safety Net

Deposits with all scheduled commercial banks, small finance banks, and cooperative banks are protected under the Deposit Insurance and Credit Guarantee Corporation (DICGC):

  • Coverage Limit: Up to ₹5,00,000 per depositor per bank (inclusive of principal and accrued interest).
  • Separate Bank Accounts: Holding deposits across multiple distinct banking entities (e.g., ₹5 Lakh in SBI, ₹5 Lakh in HDFC, and ₹5 Lakh in ICICI) gives each bank account its own independent ₹5 Lakh insurance cover.
  • Different Ownership Capacities: Single accounts and joint accounts in the same bank are treated as separate legal entities, each qualifying for separate ₹5 Lakh protection limits.

3. Taxation and TDS Rules on Fixed Deposit Interest

Depositor Category TDS Threshold Limit Exemption / Tax Relief
General Citizens (Under Age 60) ₹40,000 annual interest per bank Interest taxed at marginal slab rates; submit Form 15G if total taxable income is zero.
Senior Citizens (Age 60 & Above) ₹50,000 annual interest per bank Section 80TTB provides up to ₹50,000 tax deduction; submit Form 15H if taxable income is zero.

4. The FD Laddering Strategy for Optimal Yield & Liquidity

To avoid locking a large sum at the bottom of an interest rate cycle, use an FD ladder:

  1. Divide a ₹5,00,000 corpus into five equal tranches of ₹1,00,000 each.
  2. Book Tranche 1 for 1 year, Tranche 2 for 2 years, Tranche 3 for 3 years, Tranche 4 for 4 years, and Tranche 5 for 5 years.
  3. At the end of Year 1, Tranche 1 matures: renew it for a 5-year tenure. Repeat every subsequent year.
  4. Result: After Year 4, you will have a 5-year FD maturing every single year, locking in peak long-term rates while retaining annual access to 20% of your capital without breaking penalties.

Frequently Asked Questions

The Deposit Insurance and Credit Guarantee Corporation (a wholly-owned RBI subsidiary) insures up to ₹5,00,000 per depositor per bank, covering both principal and interest across all savings, current, FD, and RD accounts in that institution if the bank fails.
In a Cumulative FD, interest is reinvested quarterly and paid as a lump sum along with principal upon maturity, maximizing compounding returns. In a Non-Cumulative FD, interest is paid out periodically (monthly, quarterly, or annually) directly to your savings account, ideal for retirees seeking regular income.
Instead of depositing ₹5 Lakh in a single 5-year FD, split it into five separate ₹1 Lakh deposits with tenures of 1, 2, 3, 4, and 5 years. As each FD matures annually, reinvest it for a new 5-year tenure at prevailing interest rates. This provides annual liquidity without paying premature withdrawal penalty charges.
